Vacancies edged up in the second quarter as new space delivered amid nearly flat office demand. The Phoenix office market was somewhat resilient in the second quarter, as there has been no mass exodus of office tenants. But the coronavirus has disrupted the Phoenix office market, which has posted a positive performance over the past several years, fueled by robust employment growth before the outbreak. New leasing activity slowed significantly since March, and many business leaders are taking a wait-and-see approach before making any significant new space decisions. That slowdown will impact future quarters of net absorption.
Meanwhile, many occupiers are reassessing their space needs, tracking the productivity of a remote workforce, and looking at ways to reduce expenses during this challenging time. As a result, sublease availabilities have increased over the past few months. USAA, First Solar, Progrexion and Lexington Law are some of the occupiers that have made their offices available for sublease during the quarter.
Some leases began during the quarter, led by finance, tech and healthcare expansions. Voya Financial moved out of its temporary 70,000-square-foot space in Tempe and into a 150,000-square-foot space in Chandler. CVS Health doubled its footprint at its Chandler facility and now occupies the entire building. In Tempe, DoorDash’s lease started at the Grand II, and Opendoor’s lease commenced at The Watermark.
While demand has slowed, construction progressed nearly uninterrupted. Nearly 1.5 million square feet delivered in the first half of the year, including a few speculative developments in Tempe and a built-to-suit for American Express in North Phoenix. An additional 3.5 million square feet is under construction, and about half the space is available for lease.
Sales volume tumbled in the first half of the year, which is due to a combination of factors including heightened uncertainty among both investors and lenders, difficulty underwriting during this period of market volatility and a gap between buyer and seller expectations. Deals are still getting done, though many recent trades were in the works months in advance or are the result of 1031 exchange deadlines.
